Understanding Financial Services in the Indian Economy
In the previous lessons, we examined how financial institutions pool savings, how financial markets provide trading platforms, and how financial instruments represent legal claims on assets. However, institutions, markets, and instruments cannot operate smoothly in isolation. They require specialized operational mechanisms to manage transactions, evaluate credit risks, and deploy capital efficiently.
Financial services represent the functional bridge that activates the entire financial architecture. These services mobilize idle capital from households and enterprises, transforming financial assets into productive industrial and commercial activities. Without specialized financial services, a business could issue shares or debentures, but it would have no mechanism to evaluate subscriber demand, manage issuance compliance, or insure against under-subscription.
In the Indian financial system, financial services are broadly divided into two structural categories based on whether the intermediary commits its own balance sheet funds:

Fund-Based (Asset-Based) Services: The financial institution directly commits its own funds to finance assets, purchase receivables, or disburse credit. The primary income generated is interest or lease rental yield, and the institution directly carries credit and default risk.

Fund-Based Financial Services
Fund-based financial services involve transactions where a bank or non-banking financial institution deploys its tangible capital to finance industrial machinery, physical equipment, working capital, or consumer goods. The financing entity assumes balance sheet exposure and bears credit risk until the disbursed capital is fully recovered.
Equipment Leasing
Equipment leasing is a contractual arrangement where the owner of an asset (the lessor) grants another party (the lessee) the exclusive right to use the asset for an agreed duration in exchange for periodic payments called lease rentals. The legal ownership of the asset remains with the lessor throughout the duration of the contract, while economic possession and usage rest with the lessee.
In the Indian corporate and industrial sectors, leasing arrangements primarily take two forms:

Finance Lease (Capital Lease): A long-term, non-cancellable contract where the lease duration covers substantially the entire economic life of the asset. The lessee bears the operational costs, taxes, and maintenance expenses. At the end of the lease term, the lessee typically has an option to purchase the asset at a nominal price or transfer ownership.

Operating Lease: A short-term, cancellable agreement where the asset is leased for a period significantly shorter than its total economic life. The lessor remains responsible for repairs, maintenance, insurance, and technical obsolescence. High-cost, rapidly modernizing equipment such as commercial aircraft, computers, and medical diagnostics systems are commonly financed through operating leases.

Other specialized variations include a Sale and Leaseback, where an enterprise sells its existing owned asset to a leasing company for immediate liquidity and simultaneously leases it back for continuous operations. In a Leveraged Lease, the lessor finances only a portion of the asset purchase price from its own funds and borrows the remaining portion from commercial lenders, creating a lien on the asset and its lease rentals.
From a regulatory and accounting standpoint, Indian companies comply with Ind AS 116 (effective from April 1, 2019), which requires lessees to recognize a Right-of-Use (ROU) asset and a corresponding lease liability on their balance sheets for almost all leases, bringing greater transparency to corporate debt structures.
Hire Purchase Financing
Hire purchase is a specialized credit mechanism where an asset is delivered to a user (the hirer) on the agreement that the purchase price will be paid in fixed periodic installments to the seller or financier (the hire vendor).
Unlike an ordinary credit sale where ownership passes immediately to the buyer upon delivery, hire purchase creates a dual legal structure:

If the hirer defaults on intermediate installments, the hire vendor holds the legal right to terminate the contract and repossess the asset without refunding previous installments.

In India, although the Hire Purchase Act, 1972 was originally drafted, it was subsequently repealed in 2005. Consequently, hire purchase transactions are governed by the general provisions of bailment under the Indian Contract Act, 1872 and the Sale of Goods Act, 1930. Furthermore, institutions operating hire purchase businesses are categorized and regulated by the Reserve Bank of India as Non-Banking Financial Companies (NBFCs).
Under Indian tax laws, the hirer is entitled to claim depreciation allowances on the asset, even though legal title remains with the vendor until the final payment. This feature distinguishes hire purchase from operating leases and encourages capital asset acquisition among transport operators, construction firms, and small manufacturers.

Consumer Credit and Retail Lending
Consumer credit comprises fund-based debt financing extended to individuals and retail households to purchase durable consumer goods, finance personal consumption, acquire motor vehicles, or meet emergency liquidity needs. In the Indian economy, retail consumer lending forms a vital driver of aggregate domestic demand.
Consumer credit products in India are structured into two broad categories:

Secured Retail Credit: Lending backed by tangible collateral. Examples include auto loans (hypothecation of vehicles), consumer durable loans (hypothecation of appliances), and housing loans (mortgage of property). Collateral minimizes credit risk for lenders, resulting in lower interest rates.

Unsecured Retail Credit: Credit extended purely on the borrower’s creditworthiness, income stability, and credit score (such as CIBIL score) without any asset backing. Key instruments include personal loans, revolving credit cards, and Buy Now Pay Later (BNPL) facilities.

Under the Reserve Bank of India regulatory directives, all digital lending and BNPL platforms must route loan disbursals and repayments directly between the borrower’s bank account and regulated entities (banks or NBFCs) without any pass-through or pool accounts managed by third-party lending apps.
Factoring: Monetizing Trade Receivables
Factoring is a financial mechanism in which a business enterprise (the client) sells its trade receivables (unpaid invoices) to a specialized financial institution (the factor) at a discount. Through factoring, the enterprise converts its illiquid credit sales into immediate working capital without waiting for customer credit periods (typically 30 to 180 days) to lapse.
The operational structure of factoring involves three distinct parties:

The Client (Seller): The supplier or manufacturer who delivers goods or services on credit terms and creates trade receivables.

The remaining balance (minus interest charges and factor commission) is remitted to the client after final collection.

Factoring is structured into two fundamental arrangements based on credit risk allocation:

Recourse Factoring: If the customer defaults or fails to pay the invoice upon maturity, the factor exercises the right to recover the entire disbursed advance from the client. In this model, the client retains the underlying credit risk.

Non-Recourse Factoring: The factor assumes the full risk of default. If the customer becomes insolvent or fails to clear the dues, the factor absorbs the financial loss and cannot seek repayment from the client. Because of the heightened risk, factors charge higher commission fees for non-recourse arrangements.

In India, factoring operations are governed by the Factoring Regulation Act, 2011. Originally, this legislation restricted factoring to specialized entities known as NBFC-Factors, requiring them to hold at least 50% of their total assets in factoring business and derive at least 50% of their gross income from factoring activities (known as the principal business condition).
To deepen market liquidity and address payment delays faced by Micro, Small, and Medium Enterprises (MSMEs), the Indian Parliament enacted the Factoring Regulation (Amendment) Act, 2021. This landmark amendment removed the restrictive 50% principal business threshold. As a result, the Reserve Bank of India enabled all investment and credit companies (NBFC-ICCs) and other eligible non-banking institutions to undertake factoring business, increasing institutional participation across India.
The 2021 amendment also integrated the factoring framework with the Trade Receivables Discounting System (TReDS). TReDS is an electronic auction platform authorized by the Reserve Bank of India where MSME suppliers upload invoices, and multiple financiers (banks and factors) bid competitively to discount them. Under the amended law, when receivables are discounted through TReDS platforms (such as RXIL, M1xchange, and Invoicemart), the platform itself files transaction assignments with the Central Registry of Securitisation Asset Reconstruction and Security Interest of India (CERSAI), eliminating manual paperwork and preventing fraudulent duplicate financing.
Forfaiting: International Capital Goods Financing
Forfaiting is a specialized trade finance mechanism designed primarily for international trade transactions. In a forfaiting arrangement, an exporter surrenders its right to receive future payments for capital goods or heavy machinery sold to a foreign importer, in exchange for an immediate discounted cash payment from a financial intermediary called the forfaiter.
The forfaiting mechanism operates through negotiable debt instruments, such as Bills of Exchange or Promissory Notes, drawn by the exporter and accepted by the foreign importer. To protect against commercial default, these debt instruments must be unconditionally guaranteed (an endorsement known as an aval) by a reputed international bank in the importer’s home country.
