Pillar 2: Financial Markets in India
Explore Pillar 2 of the Indian financial system: Money Market vs. Capital Market, Primary vs. Secondary Markets, Forex Market under FEMA, and the Derivatives Market.
Understanding Financial Markets
Financial markets represent the second vital pillar of the Indian financial system. In the previous lesson, we examined financial institutions as the intermediaries that gather deposits and extend credit. Financial markets serve as the institutional platforms and trading networks where buyers and sellers exchange financial claims, securities, and currencies directly or through registered intermediaries.
These markets perform several foundational economic functions that drive national growth:
- Capital Allocation: They direct surplus funds from household savers and institutional investors to productive economic enterprises and public infrastructure projects.
- Price Discovery: Continuous interaction between market supply and demand establishes transparent market values for shares, debt securities, foreign currencies, and financial contracts.
- Liquidity Transformation: Investors can readily convert financial securities into liquid cash without enduring substantial losses in underlying capital.
- Risk Mitigation: Market participants can reallocate, transfer, and hedge various financial exposures, including interest rate fluctuations and foreign exchange volatility.
Financial markets in India operate across multiple dimensions. Regulators categorize these markets primarily by the maturity duration of instruments (Money Market versus Capital Market), the timing of issue (Primary Market versus Secondary Market), the underlying asset traded (Foreign Exchange Market), and the contractual structure of exposure (Derivatives Market).
Money Market vs. Capital Market
The most fundamental division of the Indian financial market rests on the tenor of funds. Depending on whether an entity requires funds for day-to-day operations or for multi-year capital expansion, transactions flow into either the money market or the capital market.
The Money Market (Short-Term Liquidity)
The money market is a wholesale market for short-term debt financing with maturities of up to one year. It deals with instruments that are close substitutes for cash, providing high liquidity and low credit default risk.
The Reserve Bank of India (RBI) regulates and supervises the money market in India. The central bank uses this market to manage systemic liquidity and guide short-term interest rates in line with its monetary policy objectives.
Commercial banks, primary dealers, financial institutions, and corporate treasuries rely on the money market for several core purposes:
- Cash Flow Balancing: Commercial banks deploy daily cash surpluses or borrow to meet temporary deficits and statutory reserve mandates such as the Cash Reserve Ratio (CRR).
- Working Capital Financing: High-rated corporate borrowers raise short-term resources through commercial paper to fund operational expenses and inventories.
- Sovereign Cash Management: The central government issues short-tenor debt instruments through the RBI to manage temporary mismatches between tax revenues and fiscal expenditures.
The money market contains several distinct segments, including the interbank call money market, collateralized repo facilities, and negotiable short-term instruments. Detailed characteristics of specific money market instruments appear in Section 1.5 and Chapter 33.
The Capital Market (Long-Term Capital Formation)
The capital market mobilizes medium-term and long-term funds with maturities exceeding one year. Unlike the money market, which handles liquidity needs, the capital market channels national savings into productive, long-term capital assets such as factories, highways, telecom towers, and software development centres.
The Securities and Exchange Board of India (SEBI) serves as the statutory regulator of the capital market under the SEBI Act, 1992. SEBI safeguards investor interests, enforces disclosure standards, and regulates market intermediaries.
The capital market operates through two major structural asset classes:
- Equity Market: Enables enterprises to raise permanent ownership capital by issuing equity shares, giving investors voting rights and dividend participation without creating debt repayment obligations for the firm.
- Debt Market: Facilitates borrowing through long-term fixed-income debt securities, including corporate bonds, debentures, and dated government securities (G-Secs) issued by the Central and State Governments.
Comparison: Money Market vs. Capital Market
The following table summarizes the structural differences between the two primary market divisions:
| Feature | Money Market | Capital Market |
|---|---|---|
| Primary Regulator | Reserve Bank of India (RBI) | Securities and Exchange Board of India (SEBI) |
| Maturity Period | Short-term (up to 1 year) | Medium to long-term (exceeding 1 year) |
| Core Objective | Working capital and liquidity management | Long-term capital formation and asset expansion |
| Risk Profile | Low credit and market risk | Moderate to high investment and price risk |
| Expected Returns | Lower, tied to benchmark money market rates | Potentially higher capital gains and regular yields |
| Market Nature | Primarily wholesale and institutional | Accessible to institutional, corporate, and retail investors |
| Liquidity | Exceptionally high | High in listed equities, varying in debt securities |
Primary Market vs. Secondary Market
Within the capital market, securities move through two sequential operational tiers: the primary market and the secondary market. The distinction lies in whether securities are being newly issued or subsequently traded among investors.
The Primary Market (New Issues)
The primary market, also called the New Issue Market (NIM), is where companies, financial institutions, and governments create and sell new financial securities directly to investors. Capital raised in the primary market flows straight to the issuing entity to fund expansion, repay debt, or finance projects.
Issuers utilize several distinct mechanisms to raise capital in the Indian primary market:
- Initial Public Offering (IPO): An unlisted company sells its shares to the public for the first time, transitioning into a publicly listed entity on stock exchanges.
- Follow-on Public Offering (FPO): An already listed company issues additional fresh shares to the public to secure extra capital or dilute promoter shareholding.
- Rights Issue: A listed firm offers new shares to its existing shareholders in proportion to their current holdings at a discounted price within a specified window.
- Bonus Issue: The company distributes fully paid-up additional shares to existing shareholders free of cost by capitalizing accumulated retained earnings and reserves.
- Private Placement: The issuer offers securities to a select group of up to 200 identified investors (excluding institutional buyers) rather than launching an open public invitation.
- Qualified Institutional Placement (QIP): An expedited route allowing listed Indian companies to raise capital from domestic and international Qualified Institutional Buyers (such as mutual funds, insurance companies, and pension funds) without the elaborate formalities of a public issue.
- Preferential Allotment: The issuance of shares or convertible debentures to specific investors or promoters on a preferential basis, subject to strict pricing and lock-in rules framed by SEBI.
Price Discovery and Application in Public Issues
In Indian IPOs, companies determine issue prices primarily through the Book Building process. Instead of setting a fixed price, the issuer announces a price band comprising a floor price and a cap price (with the cap not exceeding 120% of the floor). Investors place competitive bids indicating the quantity of shares and price they are willing to pay. The final cut-off price reflects the actual market demand across bids.
Retail and non-institutional applicants subscribe to IPOs through Applications Supported by Blocked Amount (ASBA). Under this mechanism, application money remains blocked in the investor’s bank account through a Self-Certified Syndicate Bank (SCSB) or UPI mandate. The funds continue earning savings interest until the shares are allotted. If the issue is oversubscribed and shares are not allotted, the bank lifts the lien immediately, avoiding refund cheque delays.
The Secondary Market (Stock Exchanges)
The secondary market, commonly referred to as the stock market or after-market, facilitates the buying and selling of previously issued securities among investors. In this market, the issuing company does not participate as a transaction counterparty, and no fresh capital flows to the enterprise. Ownership of securities simply transfers from one investor to another.
The secondary market provides three critical economic benefits:
- Continuous Liquidity: Investors can convert their shareholdings into cash whenever they choose.
- Real-Time Price Discovery: Stock exchanges reflect collective investor sentiment and economic information, establishing prevailing market prices every second.
- Corporate Accountability: Fluctuating share prices reflect management performance and resource efficiency, incentivizing sound corporate governance.
Major Indian Stock Exchanges
Equity trading in India takes place primarily across two national exchanges regulated by SEBI:
- BSE (Bombay Stock Exchange): Established in 1875 as ‘The Native Share & Stock Brokers’ Association’, the BSE is Asia’s oldest stock exchange. Its flagship benchmark index is the S&P BSE Sensex, which tracks the performance of 30 large, financially sound, and actively traded companies.
- NSE (National Stock Exchange): Incorporated in 1992 and operationalized in 1994, the NSE pioneered electronic screen-based nationwide trading in India, eliminating open-outcry trading floors. Its premier benchmark index is the Nifty 50, which tracks 50 leading companies representing diverse economic sectors.
Market Clearing and Settlement Infrastructure
Trade execution on Indian stock exchanges is backed by robust market infrastructure:
- Clearing Corporations: Central counterparties like NSE Clearing Limited (NCL) and Indian Clearing Corporation Limited (ICCL) guarantee settlement through novation, absorbing counterparty credit risk.
- T+1 Settlement Cycle: India became one of the earliest major global economies to implement a universal T+1 rolling settlement cycle. Under T+1, transactions executed on day T are fully settled (funds credited to sellers and securities transferred to buyers’ demat accounts) within one business day.
- Electronic Depositories: Physical share certificates have been replaced by electronic book-entry balances held in dematerialized (demat) format across two licensed depositories: National Securities Depository Limited (NSDL, set up in 1996) and Central Depository Services (India) Limited (CDSL, set up in 1999).
Comparison: Primary Market vs. Secondary Market
The following table highlights the essential operational distinctions between the two market stages:
| Parameter | Primary Market | Secondary Market |
|---|---|---|
| Nature of Securities | New securities issued for the first time | Existing securities traded among investors |
| Flow of Capital | Funds flow directly from investors to the issuing entity | Funds flow between buyers and sellers; issuer receives nothing |
| Transaction Counterparties | Between issuing company and investor | Between individual and institutional investors |
| Price Determination | Fixed price or determined through book building price band | Continuous market demand and supply forces on exchange screens |
| Physical Location | No physical location; operated through underwriting syndicates and banks | Recognized electronic exchanges (BSE and NSE) and clearing systems |
| Frequency of Transactions | Single entry point per security offering | Continuous, unlimited buying and selling across trading hours |
The Foreign Exchange (Forex) Market in India
The Foreign Exchange (Forex) market is an over-the-counter (OTC) global network where participants trade national currencies against one another. In India, the forex market determines the exchange rate of the Indian Rupee (INR) against foreign currencies such as the US Dollar (USD), Euro (EUR), British Pound (GBP), and Japanese Yen (JPY). It provides the currency conversion required for foreign trade, overseas investments, cross-border remittances, and external commercial debt servicing.
Regulatory and Statutory Framework
The Indian forex market operates under strict statutory and institutional governance:
- Foreign Exchange Management Act (FEMA), 1999: FEMA serves as the foundational legislation for foreign exchange in India, replacing the earlier and more punitive Foreign Exchange Regulation Act (FERA), 1973. FEMA decriminalized foreign exchange violations, treating them as civil infractions to encourage cross-border trade and capital inflows.
- The Reserve Bank of India (RBI): The RBI administers FEMA and acts as the custodian of the country’s official foreign exchange reserves. The central bank intervenes in the forex market by buying or selling foreign currencies to curb excessive exchange rate volatility and preserve macroeconomic stability.
- FEDAI (Foreign Exchange Dealers’ Association of India): Established in 1958, FEDAI functions as a self-regulatory association of commercial banks authorized to deal in foreign currency. It frames operating rules, standardizes trade documentation, determines interbank settlement conventions, and trains banking personnel.
Market Intermediaries: Authorized Persons
Under Section 10(1) of FEMA, no individual or corporate entity can deal in foreign exchange unless permitted by the RBI. The central bank licenses intermediaries across four defined tiers:
- Authorized Dealer Category-I (AD Category-I): Comprises scheduled commercial banks permitted to execute all forms of current account and capital account transactions approved by the RBI.
- Authorized Dealer Category-II (AD Category-II): Includes select urban cooperative banks, regional rural banks, and upgraded institutions permitted to handle specified non-trade foreign currency transactions such as overseas education, medical travel, and business visits.
- Authorized Dealer Category-III (AD Category-III): Comprises select financial institutions (such as SIDBI and EXIM Bank) permitted to execute foreign currency transactions incidental to their core developmental lending activities.
- Full-Fledged Money Changers (FFMCs): Licensed entities authorized to purchase foreign currency notes and traveler cheques from visitors and sell foreign currency notes for overseas travel.
Two-Tier Market Structure
The Indian forex market functions through two interconnected operational tiers:
- Merchant (Retail) Market: Involves direct currency transactions between authorized dealers and their corporate or retail clients. When an Indian exporter sells US dollars received from overseas buyers, or when an importer buys foreign currency to settle import bills, they operate in the merchant segment.
- Interbank (Wholesale) Market: The wholesale segment where authorized dealers trade currencies with one another to square their open currency positions, manage inventory, or arbitrage price differences. The RBI also operates directly in the interbank market when executing foreign exchange interventions.
Key Forex Transactions and Settlement Cycles
Forex contracts in India settle across varying standardized time horizons based on the transaction date (T):
- Cash / Ready: The settlement of funds and delivery of foreign currency occur on the exact date of trade execution (T+0).
- TOM (Tomorrow): Settlement takes place on the next working day following the trade execution date (T+1).
- Spot Transaction: The international standard settlement cycle where currency delivery and fund transfers occur two business days after the deal date (T+2).
- Forward Contract: A legally binding contract between a client and an authorized bank to buy or sell a specified volume of foreign currency on a future date at a price determined today. Indian exporters and importers use forward contracts as their primary tool to lock in exchange rates and eliminate currency fluctuation risk.
- Currency Swap: A transaction combining a spot transaction and a forward contract simultaneously. The parties exchange two currencies on the spot date and agree to reverse the exchange at a pre-agreed rate on a designated future date. The RBI actively deploys foreign exchange swaps to manage domestic banking liquidity without permanently altering its gross foreign exchange reserves.
The Derivatives Market in India
A derivative is a financial contract whose value is determined by, or derived from, an underlying financial asset, benchmark, or index. Underlying assets commonly include equity shares, stock market indices, government bonds, interest rates, foreign currencies, and agricultural or metal commodities. Derivatives do not hold intrinsic value on their own; their market value fluctuates in direct response to price changes in the underlying reference asset.
The formal derivatives market in India developed following the recommendations of the Dr. L.C. Gupta Committee (1998) appointed by SEBI, followed by the Prof. J.R. Varma Committee on risk containment and margining. The Securities Laws (Amendment) Act, 1999 explicitly included derivatives within the statutory definition of ‘securities’, paving the way for exchange-traded equity derivatives on the BSE and NSE in June 2000.
The Four Fundamental Derivative Contracts
The Indian derivatives ecosystem operates using four primary contract types:
- Forwards: Bilateral, customized over-the-counter (OTC) agreements between two counterparties to buy or sell an asset at a predetermined price on a designated future date. Forward contracts are non-standardized and carry counterparty credit risk if one party fails to honour the agreement at settlement.
- Futures: Standardized, exchange-traded contracts to buy or sell an underlying asset at an agreed price on a specified settlement date in the future. Futures are traded on organized platforms (such as NSE and BSE) and are backed by clearing corporations. Through a process known as daily mark-to-market (MTM) margining, the clearing corporation absorbs default risk, guaranteeing settlement.
- Options: Contracts that grant the buyer the right, but not the legal obligation, to buy or sell an underlying asset at a specified price (known as the Strike Price) on or before an expiration date. In return for this choice, the option buyer pays an upfront, non-refundable fee called the Option Premium to the option seller (writer). Options exist in two basic forms:
विकल्प दो बुनियादी रूपों में होते हैं: - Call Option: Gives the buyer the right to purchase the underlying asset at the strike price.
- Put Option: Gives the buyer the right to sell the underlying asset at the strike price.
- Call Option: Gives the buyer the right to purchase the underlying asset at the strike price.
- Swaps: Private agreements between two entities to exchange streams of future cash flows over an agreed period, calculated against a specified notional principal. In India, Interest Rate Swaps (IRS) are widely used by commercial banks to exchange fixed interest rate obligations for floating rate payments (tied to the Mumbai Interbank Outright Rate or MIBOR) to manage interest rate risks.
Analogy · Forward Contract as Pre-Harvest Price Locking Expand analogy
Think of a forward contract like an Indian mango grower agreeing with a fruit processing factory in March to deliver a truckload of Alphonso mangoes in June at a fixed price of ₹1,000 per crate. Even if a sudden bumper harvest in June crashes local wholesale market prices to ₹600 per crate, the processor must still pay the agreed ₹1,000. Conversely, if a supply shortage drives open market prices up to ₹1,500 per crate, the grower cannot demand extra. Both parties have hedged their future price risk, though each faces the risk that the other counterparty might default on the agreement.
Exchange-Traded vs. Over-the-Counter (OTC) Derivatives
Derivative transactions in India take place either through recognized public exchanges or through private bilateral negotiations:
| Feature | Exchange-Traded Derivatives | Over-the-Counter (OTC) Derivatives |
|---|---|---|
| Trading Venue | Recognized electronic stock exchanges (NSE, BSE) | Private bilateral dealer networks and interbank markets |
| Contract Terms | Standardized lot sizes, expiry dates, and strike prices | Fully customized to the specific requirements of the parties |
| Counterparty Risk | Near zero; guaranteed by clearing corporations (Novation) | High counterparty risk, mitigated through collateral or central clearing |
| Settlement Mechanism | Daily mark-to-market margin settlement | Settled bilaterally or through central trade repositories |
| Primary Regulator | Securities and Exchange Board of India (SEBI) | Reserve Bank of India (RBI) |
| Common Products | Stock futures, Index options (Nifty, Sensex), Currency futures | Interest Rate Swaps (IRS), Forward Rate Agreements, Forex forwards |
Role of the Clearing Corporation of India Limited (CCIL)
In the OTC derivatives and wholesale debt space, the Clearing Corporation of India Limited (CCIL), established in 2001 under RBI oversight, serves as the Central Counterparty (CCP). CCIL provides guaranteed settlement for transactions in government securities, foreign exchange deals, and Rupee Interest Rate Swaps. CCIL also operates the statutory Trade Repository (TR) for reporting and tracking all OTC derivative transactions in India, ensuring complete systemic visibility for financial regulators.
Regulatory Architecture of Indian Financial Markets
India maintains a coordinated dual-regulatory structure across its financial markets:
- The Reserve Bank of India (RBI) regulates the Money Market, the Foreign Exchange Market, the Government Securities Market, and Over-the-Counter Interest Rate Derivatives.
- The Securities and Exchange Board of India (SEBI) regulates the Capital Market (both primary and secondary segments), Public Stock Exchanges, Electronic Depositories, and Exchange-Traded Derivatives across equities, debt, currencies, and commodities.
Key Takeaways
- Financial markets are classified by maturity into the Money Market (short-term funds up to one year, regulated by RBI) and the Capital Market (medium to long-term capital formation exceeding one year, regulated by SEBI).
- The capital market operates in two successive stages: the Primary Market for issuing new securities directly to investors (via IPO, FPO, Rights Issue, or QIP) and the Secondary Market (BSE and NSE) for trading existing securities among investors under a T+1 rolling settlement cycle.
- The Book Building mechanism enables market-driven price discovery through a price band in public issues, while ASBA (Applications Supported by Blocked Amount) prevents money outflow by blocking funds in the investor’s bank account until share allotment.
- Foreign exchange transactions in India are governed by the Foreign Exchange Management Act (FEMA), 1999 under the regulatory authority of the RBI, with scheduled commercial banks serving as Authorized Dealers (AD Category-I) and FEDAI issuing self-regulatory interbank rules.
- Currency transactions settle across varying standard horizons including Cash (T+0), TOM (T+1), and Spot (T+2), with Forward contracts and Currency swaps serving as vital risk hedging instruments.
- Derivatives derive their value from underlying assets; exchange-traded derivatives fall under SEBI oversight, whereas wholesale over-the-counter (OTC) interest rate and currency derivatives fall under RBI oversight and settle through the Clearing Corporation of India Limited (CCIL).
