The Institutional Bedrock of Indian Finance
The Indian financial system channels surplus funds from individual and institutional savers into productive economic enterprises. In the previous lesson, we mapped the overall architecture of this ecosystem across four pillars: institutions, markets, instruments, and services. The first and most foundational of these pillars is financial institutions.
Financial institutions serve as formal intermediaries that pool financial resources, absorb transaction costs, evaluate borrower creditworthiness, and bridge the maturity gap between short-term savings and long-term capital investments. Without robust institutions, financial markets struggle to function efficiently, as individual savers lack the expertise, scale, and risk capacity to lend directly to enterprises.
In India, financial institutions are broadly organized into two major structural divisions based on their regulatory charter and core balance sheet activities:

Banking Institutions: Entities legally authorized to accept demand deposits (withdrawable by cheque, ATM, or digital transfer) and extend credit to the public. These institutions form the core of the national payment and settlement infrastructure.

Banking Institutions: Structure and Categories
Banking institutions form the circulatory system of the Indian economy. Under Section 5(b) of the Banking Regulation Act, 1949, banking is legally defined as the accepting, for the purpose of lending or investment, of deposits of money from the public, repayable on demand or otherwise, and withdrawable by cheque, draft, order, or otherwise.
All banks operating in India fall into one of two fundamental statutory categories:

Scheduled Banks: Banks included in the Second Schedule of the Reserve Bank of India Act, 1934. To qualify, a bank must have paid-up capital and collected reserves of an aggregate value of not less than ₹5 lakh, and satisfy the Reserve Bank of India that its operations are not conducted in a manner detrimental to the interests of its depositors. Scheduled banks enjoy privileges such as access to refinance facilities, participation in the liquidity adjustment facility, and membership in clearing houses.

Non-Scheduled Banks: Banks that are not included in the Second Schedule. They must maintain statutory cash reserves directly with themselves rather than with the central bank and operate under tighter operational restrictions.

The banking sector comprises distinct institutional models tailored to serve specific economic layers.
Scheduled Commercial Banks (SCBs)
Scheduled Commercial Banks represent the largest segment of the banking landscape, accounting for the vast majority of total assets, deposits, and credit in India. They operate on commercial principles with a profit orientation while fulfilling social banking obligations such as priority sector lending. SCBs are classified by ownership and geographic origin into four sub-categories:
Public Sector Banks (PSBs)
Public Sector Banks are institutions where the Government of India holds a majority equity stake (more than 50%). Following the historic mega-mergers implemented between 2017 and 2020, the Indian public banking sector consolidated from 27 banks down to 12 Public Sector Banks.
This group includes the State Bank of India (SBI), which was formed under the State Bank of India Act, 1955, alongside 11 nationalized banks such as Punjab National Bank, Bank of Baroda, and Canara Bank. PSBs maintain extensive rural and semi-urban branch networks, spearhead government welfare distribution, manage direct benefit transfers, and extend credit to underserved agricultural and small business corridors.
Private Sector Banks
Private Sector Banks are incorporated under the Companies Act, where majority shareholding and management control rest with private individuals and corporate entities. These institutions are divided into two distinct historical generations:

Old Private Sector Banks: Banks incorporated prior to the 1991 economic liberalization reforms (such as Federal Bank, South Indian Bank, and Karur Vysya Bank). These lenders originally developed around specific regional or community clusters and survived the nationalization waves of 1969 and 1980.

New Private Sector Banks: Banks licensed following the 1993 and 2001 Reserve Bank of India licensing guidelines, recommended by the Narasimham Committee (such as HDFC Bank, ICICI Bank, Axis Bank, and Kotak Mahindra Bank). These lenders pioneered core banking solutions, modern risk management practices, and retail digital payment interfaces across India.

Currently, 21 private sector commercial banks operate across the country, driving substantial credit expansion in metropolitan and semi-urban industrial centers.
Foreign Banks
Foreign Banks are commercial banks incorporated outside India that maintain an operational presence within the country. Under Reserve Bank of India guidelines, foreign banks can operate through two models: direct branch mode or a wholly owned subsidiary (WOS) model incorporated locally in India.
More than 40 foreign banks operate in India (including Citibank, Standard Chartered Bank, and HSBC). They specialize in corporate finance, trade finance, foreign exchange hedging, cross-border remittances, and international investment advisory. Foreign banks with 20 or more branches must comply with the standard 40% priority sector lending target, ensuring parity with domestic commercial lenders.
Local Area Banks (LABs)
Introduced by the Government of India in August 1996, Local Area Banks were conceived to mobilize rural savings and cater to local credit requirements across limited geographical territories. Their jurisdiction is restricted to a maximum of three contiguous districts, with a minimum capital requirement of ₹5 crore.
Only two Local Area Banks continue to operate in India (Coastal Local Area Bank and Krishna Bhima Samruddhi Local Area Bank). While their overall systemic footprint remains small, they demonstrated the initial concept of localized, community-centric private lending.
Regional Rural Banks (RRBs)
Regional Rural Banks were established under the Regional Rural Banks Act, 1976, based on the recommendations of the Narasimham Working Group (1975). The primary objective was to combine the local familiarity of cooperatives with the modern business discipline and resource base of commercial banks, delivering institutional credit to small and marginal farmers, agricultural laborers, artisans, and rural enterprises.
The first RRB, Prathama Bank, was established on October 2, 1975, sponsored by Syndicate Bank.
RRBs feature a statutory tripartite ownership structure that distributes equity among three key stakeholders:

To ensure rural reach and economic support, RRBs must direct 75% of their total adjusted net bank credit toward the priority sector. Through successive rounds of state-level consolidation under the “One State, One RRB” policy, the total number of RRBs has been rationalized from 196 down to 43, strengthening their capital base, technological adoption, and administrative efficiency.
Cooperative Banking Institutions
Cooperative banks operate on the foundational philosophy of mutual self-help, democratic governance, and service orientation rather than pure capital return. Unlike commercial joint-stock banks where voting power is tied to the volume of shares owned, cooperative banks adhere strictly to the principle of one member, one vote, ensuring equitable representation for all depositors and borrowers.
The cooperative credit ecosystem in India is divided along urban and rural functional lines:
Urban Cooperative Banks (UCBs)
Urban Cooperative Banks, formally termed Primary Cooperative Banks, cater to small businesses, retail merchants, artisans, and middle-income salary earners across urban and semi-urban localities. Historically governed under a dual regulatory structure involving State Registrars of Cooperative Societies and the central bank, the Banking Regulation (Amendment) Act, 2020 established direct regulatory powers for the Reserve Bank of India over UCB management, board composition, and auditing standards.
To provide proportional oversight tailored to balance sheet size, the Reserve Bank of India classifies UCBs into a four-tiered regulatory framework:

Tier 1: Unit UCBs, salary-earners’ banks (irrespective of deposit size), and all other UCBs with total deposits up to ₹100 crore. They must maintain a minimum Capital to Risk-Weighted Assets Ratio (CRAR) of 9%.

Non-Banking Financial Institutions
While commercial and cooperative banks dominate daily transactional liquidity, non-banking financial institutions provide specialized credit intermediation, long-term development financing, contractual savings, and market-linked asset mobilization. These institutions expand financial choice, direct capital to specialized sectors, and absorb financial risks that standard commercial banks are structured to avoid.
Non-Banking Financial Companies (NBFCs)
A Non-Banking Financial Company is an entity registered under the Companies Act and engaged in the business of loans and advances, acquisition of shares, stocks, bonds, debentures, securities, leasing, hire-purchase, insurance, or chit business under Section 45-I(f) of the Reserve Bank of India Act, 1934.
To determine whether an institution falls under the regulatory jurisdiction of the central bank as an NBFC, the Reserve Bank of India applies the Principal Business Test (commonly known as the 50-50 Rule):

Crucial Functional Differences Between Banks and NBFCs
Although NBFCs compete with commercial banks in retail lending, vehicle financing, gold loans, and microcredit, the law maintains three fundamental boundaries:

Demand Deposits: NBFCs cannot accept demand deposits (current and savings accounts withdrawable on call). Only specific registered deposit-taking NBFCs (NBFC-D) are permitted to accept public term deposits, with fixed tenors ranging between 12 months and 60 months.

Payment and Settlement System: NBFCs do not form part of the national payment and settlement system. Consequently, they cannot issue cheques drawn on themselves, nor can they participate directly in clearing house settlements.

Scale-Based Regulation (SBR) Framework
To address interconnectedness and mitigate systemic risk, the Reserve Bank of India introduced the Scale-Based Regulation framework. This structure organizes NBFCs into four progressive layers based on asset size, activity, and systemic risk profile:

Base Layer (NBFC-BL): Encompasses non-deposit taking NBFCs with asset sizes below ₹1,000 crore, alongside specialized digital models such as Peer-to-Peer lending platforms (NBFC-P2P) and Account Aggregators (NBFC-AA). These entities operate under proportional, light-touch compliance.

The top 10 eligible NBFCs by asset size are placed in this layer automatically. They face near-bank regulatory requirements, including mandatory listing timelines and board-level risk committees.

All India Financial Institutions (AIFIs) and Development Finance
Certain strategic economic sectors, such as rural infrastructure, cross-border trade, affordable housing, and heavy industrial corridors, require substantial long-term investment capital. These long-gestation projects often take decades to generate cash returns.
Commercial banks cannot safely finance these projects through short-term retail deposits without exposing themselves to severe asset-liability mismatch (ALM). When a bank funds a 25-year highway project using 1-year or 2-year fixed deposits, it faces liquidity strain if depositors choose to withdraw their savings before the project yields revenue.
To solve this structural limitation, the economic architecture established Development Financial Institutions (DFIs). DFIs do not mobilize retail customer deposits. Instead, they provide patient capital funded by long-term government endowments, wholesale bond issuances, and multilateral development loans.
The Reserve Bank of India regulates and supervises five apex All India Financial Institutions:
