Structural Architecture of the Indian Financial System
In the previous lesson, we established how the financial system acts as an economic engine, mobilizing savings from surplus households and allocating them to productive investments. To observe how this resource allocation works in practice, we must examine the organizational machinery behind it.
The Indian financial system operates through two parallel frameworks. The first framework divides the credit landscape by regulatory oversight into the organized, semi-organized, and unorganized sectors. The second framework organizes market operations into four functional pillars: Financial Institutions, Financial Markets, Financial Instruments, and Financial Services.
The Three Structural Tiers of Credit in India
India presents a unique credit ecosystem where modern digital banks operate alongside century-old community credit networks. This coexistence creates three distinct operational tiers defined by their degree of statutory control, formal supervision, and legal accountability.
The Organized Financial Sector
The organized sector forms the institutional core of the Indian economy. It consists of formal entities that operate under standardized accounting practices, statutory capital adequacy requirements, and direct supervisory mandates from apex regulatory bodies.
Four principal statutory authorities govern the organized financial system in India:

The hallmark of the organized sector is institutional safety and legal predictability. Transactions follow documented rules, customer deposits up to specified statutory thresholds enjoy insurance protection, and institutional grievance mechanisms (such as the Reserve Bank - Integrated Ombudsman Scheme) safeguard consumer interests.
The Semi-Organized (Quasi-Formal) Financial Sector
Between fully licensed banks and completely unregulated village lenders lies the semi-organized sector. Entities in this tier possess legal standing, register under specific central or state enactments, and maintain basic record-keeping. However, they remain exempt from comprehensive central banking regulations, cash reserve requirements, or daily monetary policy directives of the RBI.
Two prominent entities make up the semi-organized financial sector in India:
Registered Chit Funds
A chit fund is a traditional rotating savings and credit mechanism where a group of subscribers agrees to contribute a fixed installment periodically over a defined duration. In each cycle, the pooled sum is auctioned or drawn, allowing a member in immediate need of liquidity to claim the pool at a discount.
Registered chit funds operate under the statutory framework of the Chit Funds Act, 1982, which is administered by respective state governments through the Registrar of Chits. The Chit Funds (Amendment) Act, 2019 updated this framework by officially recognizing terms like fraternity fund and rotating savings and credit institution, while raising the foreman’s commission ceiling from 5% to 7% of the gross chit amount. Registered chit funds provide essential emergency liquidity to self-employed individuals and small traders without formal salary slips.
Nidhi Companies
A Nidhi Company is a mutual benefit financial entity recognized under Section 406 of the Companies Act, 2013 and governed by the Nidhi Rules, 2014. Nidhi companies operate strictly on the principle of mutuality, which means they can accept deposits from and provide loans exclusively to their own registered members.
Because their operations are restricted to internal members, the RBI exempts Nidhi companies from its primary core NBFC regulations. Instead, the Ministry of Corporate Affairs (MCA) supervises them directly. Under the updated Nidhi (Amendment) Rules, 2022, every Nidhi company must have a minimum paid-up equity share capital of ₹10 lakh, maintain Net Owned Funds (NOF) of at least ₹20 lakh, and secure Central Government approval through Form NDH-4 within 120 days of incorporation before collecting any deposits.
The Unorganized (Informal) Financial Sector
The unorganized sector includes all traditional and non-institutional credit suppliers operating outside statutory supervisory frameworks. Lenders in this tier do not report transactions to credit information bureaus, maintain no standardized books of accounts, and rely entirely on personal acquaintance, community standing, or physical collateral.
The unorganized sector comprises several distinct credit providers:

Indigenous Bankers: These are traditional, family-owned financial intermediaries that accept deposits and provide credit to merchants and traders. Unlike modern commercial banks, they operate without banking licenses, but unlike pure moneylenders, they combine deposit collection with credit extension and deal in traditional indigenous bills of exchange called hundis. Prominent historical groups include Gujarati Shroffs, Multani (or Shikarpuri) Shroffs, Chettiars, and Marwari Kayas.

Moneylenders: Moneylenders advance credit strictly out of their own proprietary surplus funds and never accept deposits from the public. They are classified into professional moneylenders, whose sole business is lending at interest, and non-professional (agricultural) moneylenders, who are affluent landholders, local grocers, or retired individuals lending capital as a secondary activity.

Pawnbrokers: Known locally as Girvi operators, pawnbrokers offer short-term personal credit against physical collateral, typically gold jewelry, silver utensils, or brassware. They do not accept cash deposits. Pawnbrokers fall outside RBI oversight and are governed at the local level by respective State Moneylenders or Pawnbrokers Acts, under licenses issued by district revenue authorities such as the Tahsildar.

Because they operate outside the Chit Funds Act, 1982, subscribers face total capital loss if the organizer defaults or disappears.

Traders and Landlords as Lenders: In agrarian and rural supply chains, commission agents (arhtiyas), fertilizer dealers, and wealthy landlords extend input credit to tenant farmers. These loans often feature tied arrangements, where the farmer pledges to sell the harvested crop exclusively to the lending trader at a discounted price.

Transition from Informal to Formal Credit
India has witnessed a steady migration of households from informal moneylenders to institutional lenders. According to findings from the All India Debt and Investment Survey (AIDIS) conducted by the National Statistical Office (NSO), institutional agencies account for approximately two-thirds of total rural household credit, while urban households rely on formal institutions for over 85% of their debt requirements.
The rapid expansion of basic savings accounts under the Pradhan Mantri Jan Dhan Yojana (PMJDY), the integration of mobile payment interfaces, and targeted collateral-free credit schemes (such as PM SVANidhi for street vendors) continue to reduce the dependence of vulnerable sections on unorganized moneylenders.
The Four Pillars of the Financial System
The organized financial architecture rests on four fundamental pillars that function collectively to convert household savings into productive commercial investments. Each pillar performs a distinct role within the financial intermediation process.
Pillar 1: Financial Institutions (Intermediaries)
Financial institutions act as specialized intermediaries that bridge the gap between economic units with surplus funds (savers) and economic units facing deficits (borrowers and entrepreneurs). They eliminate the search costs and default risks that individual savers would face if lending directly to commercial borrowers.
Financial institutions in India fall into two broad categories:

Banking Institutions: Entities empowered to accept demand deposits (withdrawable by cheque or digital debit) and extend credit. These include Scheduled Commercial Banks (SCBs) (public sector banks, private sector banks, and foreign banks), Regional Rural Banks (RRBs), Cooperative Banks, and niche Differentiated Banks (Small Finance Banks and Payments Banks).

Financial markets are formal platforms, mechanisms, or institutional networks where buyers and sellers trade financial assets. They facilitate price discovery, provide continuous liquidity, and allocate capital to its most productive uses.
